I've read that any php use of database passwords should be located in an include file that isn't in your web space directory.
Where should I put such an include file, and how should it be referenced within the calling php file (which is in my /var/www/html/ directory)?

You can place such files in /home/admin (assuming that your hosting account username is admin) and the files can be referenced from there, as this is not accessible via a url
